Financing rental properties the right way is a video about the two most commonly used ways to finance rental properties for real estate investors. The first way to finance a rental property is Investor A who purchases a $100,000 property and leaves $20,000 in the deal. He starts with $100,000 capital to invest. After 5 houses leaving in $20,000 this investor will run out of money. Investor B finances his rental properties using the BRRRR method which stands for Buy Rehab Rent Refinance Repeat. You are buying a house at a discounted rate and then forcing the appreciation upwards and value up to where the house is appraised at $100,000. So say you bought it for $50,000 then had $20,000 in repairs and then $10,000 in carrying, financing, and closing costs your total liability is now $80,000. The bank will lend you $80,000 or 80% of the $100,000 appraised value loan to value. Now you have a financed house and your original capital to reinvest. SUMMARY: In the above video I reveal a powerful strategy that is practically available to all, but is known and fully understood by a very few. If one takes the time to learn and implement this method of eliminating debt, one may find themselves pleasantly surprised of how quickly their home mortgage, auto loans, student loans or business loans can be completely paid off. This strategy is known as Velocity Banking and in the video I will demonstrate how Velocity Banking can be used to pay off a 30 year home mortgage in just 5-7 years without sending double payments to the bank or changing one’s current level of income. RECAP OF THE VIDEO: I start off by creating a scenario of a financial situation by taking an average household net income in the United States combined with some of the basic monthly expenses: home mortgage, minimum payment on a credit card, car payment and living expenses which include groceries, utilities, gym membership… Once all expenses are identified and subtracted from the net monthly income it is important to understand the impact of cash flow, the difference between a loan and a line of credit, how the interest of a loan and a line of credit is calculated, and how monthly payments on a mortgage are dispersed between interest and principal paydown. To help demonstrate these differences I create tables and an amortization graph. As I go on to unveil the main differences I also identify the biggest reason why nowadays most homeowners are unable to payoff their home mortgages due to the unstrategic use of home refinancing. By this point having had identified the difference between a loan and a line of credit I can reveal the benefits of utilizing a line of credit to pay off a home mortgage in 5-7 years. This is where I get into the Velocity Banking strategy which incorporates an unaccustomed method of moving one’s entire monthly paycheck into a line of credit instead of the accustomed checkings and savings accounts. By adopting this method one can leverage a line of credit to free up cash flow, gain cash back rewards, build credit history and improve credit score, but the greatest leverage created is the thousands if not hundreds of thousands of dollars in interest savings. Chain of Blame: How Wall Street Caused the Mortgage and Credit Crisis is a 2008 book about the subprime mortgage crisis in the United States by investigative journalists Paul Muolo of National Mortgage News and Mathew Padilla of the Orange County Register. The book has an accompanying website with some excerpts, author biographies and a roundup of events in the subprime mortgage crisis that occurred after the book was printed. Interest only loans are used by a lot of investors in order to reduce their monthly cost in order to increase their tax deductions and in order to get the maximum return on investment for their property. All sounds pretty good don’t it? But are interest only loans good for positively geared investment property that exactly what we going to be covering in today episode. So interest only loans have this array of benefits that I am going to talk about in more detail, so let’s have a look at interest only loans and let compare them to principal and interest loans and say whether or not interest-only loans are good for positively geared investment properties? The first thing to understand is that interest only loans lower your monthly repayments significantly. With an interest on the loans you are only paying the interest on the mortgage and you are not paying down any of the principal or the amount that you actually owe, so what this means is because you not paying on top of the interest your loan amount stays the same but also means that you’re repayment are much less. let have a look at an example: a five hundred thousand dollar property being mortgage to you at five percent, (let’s just assume the full loan of five hundred thousand dollars) if you going interests only you going to be paying approximately four hundred and eighty dollars per week, alright that not too bad, four hundred eighty dollars per week. But now let have a look principal and interest if you were to go with the principal and interest loan and try and pay off that loan in twenty years your repayments would go from four hundred and eighty dollars to seven hundred and sixty dollars that is a two hundred and eighty dollars per week increase in your repayments. I don know about you but getting increased in your rental income of two hundred eighty dollars is not an easy thing to do. If you get a 30 year loan, you can pay it off whenever you want. If you decide you want to pay it off in 15 years, just increase your monthly payment and pay it off sooner. What a 30 year loan gives you that a 15-year loan doesn’t is FLEXIBILITY. It gives you the ability, if you want to, to pay it off over 30 years and invest elsewhere…or you can pay it off in 5 years, it doesn’t matter. The advantage to doing this is that it gives you more safety and leeway with your payments. Also, home equity isn’t really going to be making you money…as unpopular as that is to say, when you have your money tied up in a property, it’s not money that’s easily accessible to invest elsewhere at a higher return. In order to get that money, you either need to sell the property - or do a cash-out refinance, pulling out your money, but then taking out a brand new loan and starting all of this again. With a 30 year loan, you’ll have access to your money as you need it because you’re paying LESS money into an illiquid investment like real estate, and like my last example, you’ll have more free cashflow available to you at the end of the month. And arguably, the difference in loan amounts between 15 years and 30 years is really such a small number after you account for write offs and inflation…that you may as well just take the 30 year for additional flexibility, allowing you to re-invest the money at a higher return. And let me just say this for all the Dave Ramsey followers who live by his advice of the 15 year mortgage: The IDEAL scenario here is that if you’re getting a home for yourself to live in, buy something where you could afford the 15-year mortgage, but take a 30 year for additional flexibility. If you’re getting a house where you can ONLY afford a 30 year house payment, I’d argue that you should lower your price range. For an investment property, always take the 30 year…cash flow is king, not equity, so you could always go with the option that gives you the greatest amount of write offs…which is the 30 year…and the most cash flow…which is also the 30 year. VA is built a primary residence, must be owner occupied. No second homes and no investment properties. This is one of those things that they are very particular about and they are very much doing what I call a sniff check on. "Hey, I currently work in San Diego I would like to go buy a house in Georgia. My income is from San Diego and I'm going to live in my house in Georgia". No you're not. You're not commuting from San Diego to Georgia back and forth every day. You're buying a second home out there. You're buying an investment property out there. That ain't gonna fly. The other place that we see this come up is "hey I'm retired. I currently live in New Jersey and I'd like to go buy in San Diego". OK fine, move to San Diego. Your pay moves with you. Whoop dee doo da. But you have to certify that you're going to occupy. Is there a rule on how long you have to occupy? No. Technically you can move out in 3 months, 8 months, 12 years later turn it into a rental. Do whatever you would like after you've moved in and you've occupied the property. One caveat, [the occupancy] general rule of thumb is you need to move in within 60 days. So are rent backs allowed? Yes, to a small degree. If there's a current tenant in there and they have 3 weeks left on their lease it's not the end of the world. If there's somebody that says I want to stay in there for 3 months, can I stay in there for 3 months and you occupy 90 days from now? We're going to start to have problems. The place that we see that pop up is somebody that is transferring to San Diego. "Hey, I'm going to transfer to San Diego in June, I would like to come out in January and go house hunting and wow I found my dream home. I would like to buy it, Mr. seller I'd like to buy your house" and the seller says "sure as long as you can close by the end of February." "Well, I'm not getting there until June". That's where we start having occupancy issues. If somebody is not getting there for a while so that's where you want to start stretching out your escrows.
